Lump Sum vs. Monthly Pension: How to Decide
Is it better to take a lump sum or monthly pension?
It depends on health, longevity, survivor needs, and how rich the offer is. Healthy retirees who need reliable income usually do better keeping the monthly pension. Poor health, strong estate goals, or an unusually generous offer favor the lump sum.
Why is my lump sum offer smaller than I expected?
Lump sums are present values calculated with IRS segment rates. When interest rates are higher, the same monthly benefit produces a smaller lump sum. The calculation also uses average life expectancy, not yours.
What return would my lump sum need to earn to beat my pension?
That is the hurdle rate, and it is the single most useful number in the decision. Our free calculator computes it from your monthly benefit, your age, and the offer amount.
Do I have to decide by the deadline?
Yes, buyout windows are real deadlines. If you do nothing, you keep your monthly pension as before. Nobody loses their pension by declining a buyout offer.
How Pension Lump Sums Are Calculated (417(e) Segment Rates)
What are 417(e) segment rates?
Three IRS-published interest rates, based on corporate bond yields, that pension plans must use to convert a monthly benefit into a minimum lump sum. Segment 1 covers the first 5 years of payments, segment 2 covers years 6 through 20, and segment 3 covers payments after year 20.
Do higher interest rates increase or decrease my lump sum?
Decrease. The lump sum is the amount of money needed today to fund your future checks. Higher rates mean less money is needed today, so the lump sum is smaller.
Can I time my lump sum for better rates?
Sometimes. Plans apply a fixed rate snapshot for each stability period, usually a plan year. If rates have fallen since your plan's lookback month, a lump sum calculated in the next stability period could be larger. Ask your plan administrator for the plan's lookback month and stability period.
Does my health affect my lump sum calculation?
No. The IRS mortality table is based on population averages. That cuts both ways: excellent health makes the monthly annuity more valuable to you than the calculation assumes, and poor health makes the lump sum relatively more attractive.
Pension Buyout Tax Rules: Rollovers, Withholding, and Penalties
How much tax will I pay on a pension lump sum?
With a direct rollover to an IRA: none now. Paid to you in cash: it is ordinary income in the year received, with mandatory 20 percent federal withholding up front and a possible 10 percent penalty if you are under 59 and a half.
How do I avoid the 20 percent withholding on a pension payout?
Elect a direct rollover, sometimes called a trustee-to-trustee transfer. The check goes straight to your IRA or new plan custodian and no withholding applies.
Can I roll a pension lump sum into a Roth IRA?
Yes, but it is a Roth conversion: the entire pre-tax amount becomes taxable income that year. Most people roll to a traditional IRA first and convert in measured pieces over several years, if at all.
Does a pension lump sum count as income for Social Security or Medicare premiums?
A direct rollover does not. A cash distribution does count as income and can raise Medicare IRMAA premiums and the taxable share of Social Security for that year.
Pension Risk Transfer: What It Means When an Insurer Takes Over Your Pension
What is a pension risk transfer?
A transaction in which an employer pays an insurance company to assume responsibility for paying pension benefits. The benefit amount stays the same, but the insurer, not the pension plan, makes the payments.
Is my pension still protected by the PBGC after it moves to an insurance company?
No. PBGC coverage ends when benefits are transferred to an insurer. State insurance guaranty associations become the backstop, with coverage limits that vary by state.
Can my monthly pension amount change in a risk transfer?
No. The insurer must pay the benefit you were entitled to under the plan. What changes is who guarantees it and which legal framework applies.
Which companies have done pension risk transfers?
Many large employers. Verified examples include General Motors and Verizon with Prudential in 2012, FedEx with MetLife in 2018, IBM with Prudential and MetLife in 2022 and Prudential again in 2024, AT&T with Athene in 2023, and Lockheed Martin with Athene in 2021 and 2022.
12 Questions to Ask Before Accepting a Pension Buyout
What happens if I ignore a pension buyout offer?
Nothing bad. The window closes and your pension continues under the plan's normal terms. Declining is the default, and it is always a legitimate choice.
Does my spouse have to approve my pension election?
For married participants, plans generally require notarized spousal consent to elect a lump sum or any option that waives the qualified joint and survivor annuity.
Am I entitled to see how my lump sum was calculated?
Yes. Ask the plan administrator for the calculation basis: the benefit amount, interest rates, mortality table, lookback month, and stability period used for your offer.
Pension Buyout Windows and Deadlines: How They Work
How long do I have to accept a pension buyout offer?
The letter states your deadline. Windows of 30 to 90 days are typical. Elections usually must be received by the deadline, so submit early and confirm receipt.
What happens if I miss my pension buyout deadline?
You keep your monthly pension under the plan's normal terms. Missing a window never forfeits your benefit.
Will my company offer a pension buyout again?
Maybe. Some employers run multiple windows over the years, others never repeat one. Treat each window as possibly the only one, which is a reason to analyze it properly, not a reason to accept it.
Is My Pension Safe? PBGC and State Guaranty Protection Explained
Is my pension insured by the government?
Most private-sector defined benefit pensions are insured by the PBGC up to legal limits. Government plans, church plans, 401(k)s, and annuities held at insurance companies are not PBGC-insured.
What happens to my pension if my former employer goes bankrupt?
If the plan is underfunded and terminates, the PBGC takes over and pays benefits up to its guarantee limits. Most retirees receive their full earned benefit.
Who protects my pension after it was moved to an insurance company?
Your state's life and health insurance guaranty association, up to state-specific limits, commonly around $250,000 of present value for annuities, though this varies by state.
How to Roll a Pension Lump Sum Into an IRA, Step by Step
How do I roll over a pension lump sum without paying taxes?
Elect a direct rollover to a traditional IRA on the plan's election form, with the check payable to the IRA custodian for your benefit. No withholding applies and nothing is taxable in the year of the rollover.
How long does a pension rollover take?
Plans typically issue payment within a few weeks after the election window closes. The rollover itself is complete when the custodian deposits the check into your IRA.
Can I roll a pension into my current employer's 401(k)?
Often yes, if the receiving plan accepts roll-ins. An IRA usually offers more investment choice and lower costs, but a 401(k) roll-in can preserve the age-55 separation penalty exception and simplify accounts.
